Its very common for children to fool around with each other in pseudo sexual ways throughout their childhood, and its harmless. Children will explore these things, and its pretty damn common.

While talking to your child about what they're seeing is certainly a step in the right direction "telling them that it is wrong and they shouldn't do it" is probably not the most productive route.
